Mississauga Specialty-Coatings Manufacturer — SR&ED & Class 53 Machinery

The problem: A Mississauga specialty-coatings manufacturer had spent two years running formulation and scale-up trials for a low-VOC line without claiming SR&ED, and its new reactor and filling line were depreciated as ordinary Class 8 equipment at 20%. The lab notebooks and batch records existed, but nobody had connected them to a tax claim.

What we did: We assembled Form T661 and Schedule 31 from the batch records and trial logs, claimed the 35% refundable federal credit plus Ontario’s 8% OITC and 3.5% ORDTC for both open years, and reclassified the reactor and filling line, acquired before 2026, to Class 53 at 50%.

Should I incorporate my chemical manufacturing company?
Usually yes once profits outrun what you draw. Incorporating gives limited liability against spill and product-liability claims, a 12.2% Ontario combined rate on the first $500,000 of active income versus up to 53.53% personally, CCPC status that unlocks the 35% refundable SR&ED credit, and the $1.25M Lifetime Capital Gains Exemption on a future sale. We model the break-even for your numbers and handle the section 85 rollover on Form T2057.
Do chemical manufacturers charge HST?
Yes. Formulation sales, contract blending and toll-manufacturing revenue sold in Ontario are taxable at 13% HST on the whole invoice; there is no tax-free category for manufactured goods. The upside is input tax credits on the 13% you pay for raw chemicals, energy, equipment and lab supplies. Only shipments to buyers outside Canada are zero-rated, and only with proof of export. You must register once taxable revenue passes $30,000, and we reconcile HST to your T2 every period.
Does formulation R&D qualify for SR&ED?
Very often. Developing a new formulation, scaling a batch from the lab to the reactor, running stability and shelf-life trials, or reformulating to replace a restricted ingredient all involve technological uncertainty resolved through systematic investigation, which is the SR&ED test. Routine quality control and blending to a known recipe do not qualify. The claim goes on Form T661 with Schedule 31, and CRA expects contemporaneous lab notebooks and batch records, so we set up tracking early.
How much SR&ED can a chemical company recover?
A Canadian-controlled private corporation earns a 35% refundable federal investment tax credit on the first $3 million of qualifying SR&ED expenditure each year and 15% above that. Ontario adds the 8% refundable Innovation Tax Credit and the 3.5% Research and Development Tax Credit. On $400,000 of eligible salaries, materials consumed and contractor costs that is roughly $186,000 back, much of it as cash even in a loss year. We file the T661 and both provincial schedules with your T2.
What CCA class is a reactor or mixing tank?
Reactors, mixing vessels, blending tanks, pumps and filling lines used directly to manufacture goods for sale are manufacturing and processing machinery. Acquired after 2015 and before 2026 they sit in Class 53 at 50% declining balance; acquired in 2026 or later they fall into Class 43 at 30%. Lab instruments and shop equipment are Class 8 at 20%, forklifts and delivery trucks Class 10 at 30%, leasehold improvements Class 13, and the plant building Class 1.
How do I cost batch inventory and yield loss?
Under section 10 of the Income Tax Act you carry three layers: raw chemicals in the warehouse, work in process in the reactor or awaiting QC release, and finished drums and totes. Each batch is costed at its raw-material charge, labour and a share of overhead, divided by the good yield, so normal yield loss raises unit cost rather than vanishing. We run this in QuickBooks Online or Xero and reconcile to a year-end physical count.
How do I treat expired or off-spec product?
Inventory is valued at the lower of cost or net realizable value, so a batch that failed QC, drifted out of specification or passed its shelf life is written down to what it will actually fetch, whether that is a discounted sale, reworking into another batch, or nothing but a disposal cost. The write-down is deductible in the year the loss is determined, provided you document the failed test, the disposal manifest or the discounted invoice.
Are WHMIS, TDG and CEPA compliance costs deductible?
Yes, as current operating expenses. WHMIS 2015/GHS safety data sheet authoring and labelling, TDG dangerous-goods training and certification, CEPA New Substances Notification fees and hazardous-waste disposal contracts are all ordinary costs of running the plant and are deducted in the year incurred. What changes the answer is a physical upgrade: a containment berm, a scrubber or a new ventilation system is capital, added to Class 1 building improvements or Class 8 equipment and written off through CCA rather than expensed.
How are hazardous-waste and remediation costs treated?
Routine hazardous-waste hauling, manifests and disposal fees are deductible operating costs as incurred. Environmental remediation of a spill or contaminated site is also deductible, but only when the work is actually done and the cost incurred; a reserve or provision booked for future cleanup is not deductible for tax, even if your financial statements carry it. Spill-containment berms, secondary containment and scrubbers are capital, claimed through CCA. We track each cost by type so the T2 matches the rules.
How much corporate tax does a chemical manufacturer pay in Ontario?
An incorporated chemical manufacturer pays roughly 12.2% combined federal-provincial tax on the first $500,000 of active income under the Small Business Deduction. Income above that is taxed at about 26.5%, and the Ontario manufacturing and processing rate trims the provincial share from 11.5% to 10% on qualifying profits. On top you charge 13% HST on domestic sales, remit payroll deductions on the PD7A and pay WSIB. Unincorporated, the same profit is taxed up to 53.53%.
What can a chemical manufacturer write off?
Raw chemicals, packaging, plant and lab wages, WSIB, energy, waste disposal, SDS authoring, TDG training, insurance and rent are deductible operating costs. Reactors, mixers and filling lines are depreciated in Class 53 or Class 43, lab equipment in Class 8, forklifts and trucks in Class 10, leaseholds in Class 13 and the plant building in Class 1 (10% rather than 4% at 90% manufacturing use). Unpaid invoices become bad debts under paragraph 20(1)(p).
Are export sales of chemicals taxable?
Export sales are zero-rated for HST under Schedule VI Part V of the Excise Tax Act, so you charge 0% to a buyer outside Canada while still claiming full input tax credits on the raw materials and energy behind that batch. You need proof of export: the bill of lading, customs export declaration and the foreign consignee’s address on the invoice. For income tax the profit remains fully taxable in Canada.
Do I need to file T106 for a foreign parent supplier?
Yes, if your total reportable transactions with non-resident related parties, such as raw chemicals bought from a foreign parent, management fees, royalties on a licensed formulation or intercompany loans, top $1 million in the year. Form T106 is filed with your T2 and discloses each transaction and its transfer-pricing method. The penalty for a missed or late T106 runs up to $2,500 per slip, and it is the first thing CRA’s international auditors ask for.
